Let&#8217;s see which they are.<br><a name=\"flows\"><\/a><\/p>\n\n\n\n<h3 class=\"wp-block-heading\">Present value of future cash flows<\/h3>\n\n\n\n<p>A determining factor in calculating the profitability index is <strong>the present value of future cash flows<\/strong> that the investment, and therefore the project, should return.<\/p>\n\n\n\n<p>The current value formula measures the current value of a future amount that has to received, given a specific period of time and interest rate.<\/p>\n\n\n\n<p>The current value can be calculated with the formula: <strong>Vp = Vf \/ (1 + r) n<\/strong><\/p>\n\n\n\n<p>where<\/p>\n\n\n\n<p>Vp = Present value<\/p>\n\n\n\n<p>Vf = Future value<\/p>\n\n\n\n<p>r = Interest rate<\/p>\n\n\n\n<p>n = Number of years<\/p>\n\n\n\n<p>For example, if an investment is expected to return 100,000 euros in 3 years with an interest rate of 3.5%, the calculation of the present value will be similar to this:<\/p>\n\n\n\n<p>Vp = 100.000 \/ (1 + 0,035) 3 = 100.000 \/ 1,109 = 90.194,27 euro<\/p>\n\n\n\n<p>The calculation shows that \u20ac 90,194.27 invested today at an annual interest rate of 3.5% will be worth \u20ac 100,000 in three years.<br><a name=\"value\"><\/a><\/p>\n\n\n\n<div class=\"wp-block-image\"><figure class=\"aligncenter\"><img loading=\"lazy\" decoding=\"async\" width=\"1280\" height=\"720\" src=\"https:\/\/twproject.com\/blog\/wp-content\/uploads\/the-project-profitability.png\" alt=\"the project profitability\" class=\"wp-image-12501\" srcset=\"https:\/\/twproject.com\/blog\/wp-content\/uploads\/the-project-profitability.png 1280w, https:\/\/twproject.com\/blog\/wp-content\/uploads\/the-project-profitability-630x354.png 630w, https:\/\/twproject.com\/blog\/wp-content\/uploads\/the-project-profitability-1130x636.png 1130w, https:\/\/twproject.com\/blog\/wp-content\/uploads\/the-project-profitability-705x397.png 705w, https:\/\/twproject.com\/blog\/wp-content\/uploads\/the-project-profitability-450x253.png 450w\" sizes=\"auto, (max-width: 709px) 85vw, (max-width: 909px) 67vw, (max-width: 1362px) 62vw, 840px\" \/><\/figure><\/div>\n\n\n\n<h3 class=\"wp-block-heading\">Net present value<\/h3>\n\n\n\n<p>The <strong>net present value<\/strong>, or NPV, is the present value of future cash flows deriving from the investment, less the amount invested.<\/p>\n\n\n\n<p>This number shows the difference between what the company has to spend to get the desired return and what it is actually going to spend.<\/p>\n\n\n\n<p>The NPV uses the time value of money to determine whether the amount spent today to provide a future return will result in a profit or not.<\/p>\n\n\n\n<p>For example: If the actual amount invested is 85,000 euros and the present value of future cash flows is 90,194.27 euros, the NPV corresponds to 90,194.27-85,000, or 5,194.27 euros.<\/p>\n\n\n\n<p>The positive NPV therefore shows that the investment will produce a profit. If the NPV turns out to be negative, it means that the project is not profitable.<br><a name=\"index\"><\/a><\/p>\n\n\n\n<p><!-- START QUOTE BOX --> <\/p> <div class=\"quote-box\"> <div class=\"quote-content\"><p>\tTwproject manages project costs and revenues, so you can keep track of the costs of internal and external resources that weigh on the budget, but also the fixed costs attributable to the project. \t<\/p><\/div> <div class=\"quote-link\">Read <a href=\"https:\/\/twproject.com\/customers\/xbrain\/\" target=\"_blank\" rel=\"noopener\">the interview with X-Brain<\/a> \tand find out how they increased profitability with Twproject\t<a class=\"quote-arrow\" href=\"https:\/\/twproject.com\/customers\/xbrain\/\" target=\"_blank\" rel=\"noopener\"><img decoding=\"async\" src=\"https:\/\/twproject.com\/blog\/wp-content\/uploads\/2023\/06\/quote-arrow.png\"><\/a><\/div> <\/div>\n\n\n\n<h3 class=\"wp-block-heading\">Profitability index<\/h3>\n\n\n\n<p>Investments with <strong>high profitability indexes<\/strong> can help an organization to get the maximum profit with a minimum investment.<\/p>\n\n\n\n<p>While the NPV shows whether the investment will produce a profit (positive NPV) or a loss (negative NPV), the profitability index shows the degree of profit or loss.<\/p>\n\n\n\n<p>Project managers can use the current value of future cash flows (PV) or net present value (NPV) to calculate the profitability index.<\/p>\n\n\n\n<p>Profitability index = (PV \/ invested amount) = 1 + (NPV \/ invested amount)<\/p>\n\n\n\n<p>Using the previous example: An organization plans to receive 100,000 euros in three years on an investment of 85,000 euros.<\/p>\n\n\n\n<p>The interest rate should remain at 3.5 percent for those three years.<\/p>\n\n\n\n<p>Profitability index (PV) = (90.194,27 \/ 85.000) = 1.061<\/p>\n\n\n\n<p>Profitability index (VAN) = 1 + (5.194,27 \/ 85.000) = 1.061<\/p>\n\n\n\n<p>A profitability index of 1.061 would probably be considered a marginal investment.<\/p>\n\n\n\n<p>If the time interval was extended from three to five years, the calculation would be:<\/p>\n\n\n\n<p>Vp = 100,000 \/ (1 + 0,035) 5 = 100,000 \/ 1,188 = 84,197.32 euros<\/p>\n\n\n\n<p>and the calculation of the profitability index would therefore be:<\/p>\n\n\n\n<p>Profitability index (PV) = (84.197,32 \/ 85,000) = 0.991<\/p>\n\n\n\n<p>making it a slightly losing investment.<\/p>\n\n\n\n<p>As a general rule: If the result is greater than 1, the project will generate value and the organization should proceed with the project. If the result is less than 1, the project destroys value and the organization should not proceed with the project.
